Why Angel Investors Don't Make Money ? And Advice For People ...

Everywhere I go in Silicon Valley I hear people discussing their angel investments. The conversations remind me of fish stories. People love recounting the one time they caught a big fish, not the many futile hours they spent waiting for a bite.

My skeptical perspective on angel investing is colored by my 25 years in the venture capital business and the data I use to teach my students at the Stanford Graduate School of Business.

I know that many of our clients at?Wealthfront?are tempted to become angel investors after they sell their company stock post-IPO. It?s not that I think becoming an angel is a bad idea; it?s just that most people who expect to make money as angel investors are fooling themselves.

To understand why I think this way, bear with me for a few paragraphs about what makes venture capital firms successful. There aren?t many successful firms, as this Kauffman Foundation?research?makes clear. Cambridge Associates, an advisor to institutions that invest in venture capital, says that only about 20 firms ? or about 3 percent of the universe of venture capital firms ??generate 95 percent of the industry?s returns, and the composition of the top 3 percent doesn?t change very much over time.

Those premier venture firms succeed because they have proprietary knowledge of the characteristics of winning companies. Over the years, the knowledge of what it takes to succeed is passed down from partner to partner and becomes part of the firms? institutional memory. (In a professional setting, it?s not the failures that teach people the most, but the successes. Failures teach us a lot personally, but that?s a different story.)

The premier venture capital firms know the best investments have high technical risk and low market risk. Market risk causes companies to fail. In other words, you want companies that are highly likely to succeed if they can really deliver what they say they will. Unfortunately, consumer Internet companies don?t follow that pattern. They usually have low technical risk and high market risk. There is very little chance they can?t deliver their product. The big issue is whether the startup?s product is of value to a large enough audience.

Most people see angels as taking market share from venture capitalists. I think that is the wrong perspective: The premier venture capital firms have consciously outsourced consumer Internet companies? bad market risk onto the angels, maintaining their returns as a result.

How low are returns for angels? I don?t know of good statistics on returns for angels who invest in tech companies, but I can deduce returns from what I know about the venture capital business. As explained in the Kauffman Foundation?research, the?overall?return for the venture capital industry has been quite poor (the average VC fund barely returned investor capital after fees). According to an annual seed financing survey by Fenwick & West, only 45 percent of companies that received seed financing in 2010 went on to raise venture financing in the next 18 months. Twelve percent were acquired, but likely in talent acquisitions that lost money for the angels.

If the average VC fund barely makes money, and seed investments represent even less compelling opportunities than the ones pursued by venture capital firms, then the typical return for angels must be atrocious. Even Ron Conway?s second angel fund, which had the good fortune to invest in Google (a 400x cost winner), only broke even (that means close to a 0 percent IRR)!

I know some of you are thinking you?ll be the exception to the rule. Maybe, but if so, it won?t be because you?ve been a great executive at a startup. My teaching partner at Stanford, Mark Leslie, the founding CEO of Veritas Software and a successful angel investor, tells me I would have been a better venture capitalist if I had been CEO of Wealthfront first, and a venture capitalist second, instead of the other way around. I tell him absolutely not. Running a company has not improved my investing skills, which are completely unrelated to being a good leader and strategist. Unfortunately, many entrepreneurs do not understand that being a good executive has nothing to do with being able to pick companies likely to succeed on the large scale needed to generate a good investment return.

My conclusion is that unless you are Andy Bechtolsheim, legendary founder of Sun Microsystems, Granite Systems and Arista Networks, and can have the pick of the best technical founders in the Valley, or you are a member of the Paypal Mafia, you should not be an angel investor. A few elites have a chance of making money. The rest of you are in for pretty dismal results.

I know that most of you are going to ignore my advice. If you do, and decide to make angel investments, here are a few tips:

  1. Assume you are going to lose all your money. Treat success as a complete surprise. Successful venture capital firms generate approximately 80 percent of their returns from less than 20 percent of their investments. The chances are high your angel investments will be losing bets.
  2. Don?t do it unless you are worth at least $1 million or earn at least $200,000 per year. The SEC requires these minimums for angel investors because it is the minimum regulators believe is necessary for an individual to withstand the loss of the investment.
  3. Take a portfolio approach. Whenever you invest in a risky asset class like startups, movies or new artists, you need to have a portfolio, because the law of small numbers will likely lead to a complete loss on your investments.? Remember talent acquisitions, which represent the vast majority of successful angel investments, usually result in a loss for the investors. Try to build a portfolio of at least 15 companies.
  4. Limit the size of your angel portfolio to 10 percent of your investible assets. Even sophisticated institutions that have the financial wherewithal to take significant risk and have access to the premier venture funds tend to allocate no more than 5 percent to 10 percent of their portfolios to venture capital. You don?t have the staying power or the financial expertise of these endowments, so try to limit the size of your overall bet.

Perhaps the best angel investment you could make is choosing the right company to work for. The value of the options associated with a successful company will swamp the return on any angel investment you?re likely to make, even if you do happen to have a success.

In case you?re interested, I make one or two angel investments each year, but I don?t do it to make money. If I wanted to make money on those investments then I would want the benefit of the counsel of my former partners at Benchmark Capital, because I know it is too hard to make such high-risk investments on my own.

I make those few angel investments because I want to help my best students achieve their goals, and because I like being involved in startups. That?s the ultimate lesson from the fish stories in Silicon Valley. True fishermen cast their lines not because they want the fish, but because they like fishing. It?s fine to be an angel investor ? just don?t do it for the money.

Legislation has been introduced in Australia to establish the Australian Charities and Not-for-profits Commission (ACNC) which will commence operations on October 1, 2012.? It will be interesting to see how the ACNC does.?

?On 23 August 2012, the Assistant Treasurer announced in a press release, that the following bills were introduced into the House of Representatives:

Australian Charities and Not-for-profits Commission (ACNC) Bill 2012

This Bill establishes the ACNC as the Commonwealth level regulator for the not-for-profit (NFP) sector. It is proposed the Australian Charities and Not-for-profits Commission (ACNC) will commence operations on 1 October 2012. Initially, only tax endorsed charities will be regulated by the ACNC. However the Bill establishes a regulatory framework that can be extended to all NFP entities in the future. The Bill incorporates changes made in accordance with the recommendations in the House of Representatives Standing Committee on Economics report into the draft ACNC legislation.

Australian Charities and Not-for-profits Commission (Consequential and Transitional) Bill 2012

This Bill makes consequential amendments to other Commonwealth laws necessary to give effect to the ACNC. The transitional provisions are to provide a smooth transition to the new framework. This includes providing for the automatic registration of charities that are endorsed by the ATO unless the entity opts out within six months, and grandfathering existing substituted accounting periods.

Tax Laws Amendment (Special Conditions for Not-for-profit Concessions) Bill 2012

This Bill:

re-states the ?in Australia? special conditions for income tax exempt entities
codifies the ?in Australia? special conditions for deductible gift recipients
standardises the term ?not-for-profit?, replacing the defined and undefined uses of ?non-profit? throughout the tax laws.

Sharp says it's making enough iPhone 5 displays

Sharp is making "adequate volumes" of displays it is known to supply for Apple's new iPhone5, a company executive said, indicating that a possible bottleneck in supplies of screens may have eased.

Analysts had blamed a shortfall in supplies of display for leaving Apple with too few iPhones to meet burgeoning demand at its launch this month.

At the end of Aug., three weeks before the new iPhone went on sale, Sharp, which was supposed to be mass producing at its Kameyama plant in central Japan, had fallen behind schedule, a source earlier told Reuters.

Sharp, the source said, was struggling to improve low production yields, raising the question of whether Apple would be prepared to sweeten financial incentives to secure an acceleration of production.

Apple also buys screens from Japan Display and Korea's LG Display.

Apple began offering the iPhone?5 on Sept. 21, selling over 5 million in the first three days, topping the iPhone 4S, which sold more than 4 million units in its first weekend. On the fourth day, Apple said it had run out of its initial supply and many pre-orders were scheduled to go out in Oct.

"The iPhone 5's 4-inch low-temperature polysilicon (LTPS) touch-panel display with in-panel switching (IPS) is exceptionally difficult to produce at high yields," Deutsche Securities analyst Yasuo Nakane said in a report on Sept. 14.

Nakane estimates iPhone screen capacity at Japan Display and LG Display at eight million a month each, and at six million at Sharp. Displays for Apple's first lot of new iPhones likely came from only LG and Japan Display, Nakane added.

Sharp and Japan Display do not publicly admit to the relationship even though Apple, in a list of component makers published last year, identified both Japanese companies as suppliers.

The Sharp executive made the comment at a press briefing in Osaka, western Japan, speaking on condition he wasn't identified.?

Researchers determine how inflammatory cells function, setting stage for future remedies

A research team led by investigators at New York University and NYU School of Medicine has determined how cells that cause inflammatory ailments, such as Crohn's disease, multiple sclerosis, and arthritis, differentiate from stem cells and ultimately affect the clinical outcome of these diseases.

"We've found that hundreds of new genes are involved in the function and development of these cells," said co-author Richard Bonneau, an associate professor at New York University's Center for Genomics and Systems Biology and the Courant Institute of Mathematical Sciences. "This expansion in our understanding can be used as a framework for designing new therapies to combat a range of ailments where the immune system attacks self."

These cells, called T-cells by immunologists, play a role in fighting off infection, but can also induce inflammation and other processes that damage tissues and contribute to several common inflammatory diseases. T-cells are also key cell types in new immune-cell based therapies for fighting cancer. There are many types of T-cells, and how they differentiate from stem cells in the human body lies at the center of understanding several diseases.

"We have been striving for several years to understand what makes inflammatory T-lymphocytes special," said lead investigator Dan Littman, MD, PhD, the Helen L. and Martin S. Kimmel Professor of Molecular Immunology and a professor of pathology, microbiology and molecular pathogenesis at NYU School of Medicine and a faculty member of the Skirball Institute on Biomolecular Medicine. "They can protect us from microbes, but they also have the potential to cause autoimmune disease.

"We were fortunate to be able to bring together a team of immunologists, computational biologists, and genomics experts to begin to solve this puzzle. Whereas before we only knew of a handful of genes that influence the function of these cells, we now know of hundreds of new ones that can serve as a resource for further studies by us and other laboratories. Our hope is that some of these new molecules will be the Achilles heel that we can target to treat these diseases."

The findings, which are reported in the latest issue of the journal Cell, lay the groundwork for understanding how these cells regulate their genomes through a regulatory network that connects many environmental stimuli to a large number of genes and their interactions. This large network model is essentially the brain that T-cell precursors, or stem cells, use to decide what they want to be when they grow up. Specifically, a network model can be used simulate what inhibiting a gene with a drug would do to different T-cells and, in this way, aid the development of new therapeutic measures to address these afflictions.

The study focused on T-helper 17 cells (Th17) and how they regulate the synthesis of gene products from thousands of regions of the chromosome. Th17 cells have previously been implicated in inflammatory diseases. Other studies have also identified hundreds of genes that roles in pro-inflammatory diseases. This new study places these implicated genes on a timeline of cellular development and ultimately puts them together in an integrated model of how genes interact.

To explore the inner workings of these cells, the researchers used a systems biology approach, which focuses measuring multiple biomolecules and capturing multiple interactions within an organism to understand how it functions. For example, each of the 450 data sets integrated in this study contained measurements of gene expression, chromatin structure, or gene-chromosome interaction that spanned millions of locations along the genome. This holistic method offers a broader understanding of interconnected molecular phenomena essential to running life's program?a process similar to studying an entire automobile while it functions rather than separately studying the headlights, brakes, or steering column.

To extract meaningful results from this very large data set, the researchers employed statistical techniques to uncover the network model from the large amount of data. To verify the accuracy of the computer modeling, further laboratory experiments were conducted using mice. Although the study was carried out in mice, the researchers found that their work could offer explanations as to why a large number of genes are associated with several human inflammatory diseases. The researchers' computer models identified candidate genes that influence the expression of more than 2,000 genes and play a significant role in the regulation of Th17 cells. They found that the core of this network was significantly enriched for the genes that human geneticists have found to be associated with pro-inflammatory disease. These genes serve as cogs in the regulation of expression or suppression of genes in Th17 cells and are potential leads for developing new therapeutic approaches to modulating inflammation.

No tax, no blessing: German church insists on levy

BERLIN (AP) ? The road to heaven is paved with more than good intentions for Germany's 24 million Catholics. If they don't pay their religious taxes, they will be denied sacraments, including weddings, baptisms and funerals.

A decree issued last week by the country's bishops cast a spotlight on the longstanding practice in Germany and a handful of other European countries in which governments tax registered believers and then hand over the money to the religious institutions.

In Germany, Catholics, Protestants and Jews pay a surcharge of up to nine percent on their income tax bills ? or about ?56 ($72) a month for a single person earning a pre-tax monthly salary of about ?3,500 ($4,500).

For religious institutions, struggling to maintain their congregations in a secular society where the Protestant Reformation began 500 years ago, the tax revenues are vital.

The Catholic Church in Germany receives about ?5 billion ($6.5 billion) annually from the surcharge. For Protestants, the total is just above ?4 billion ($5.2 billion). Donations, in turn, represent a far smaller share of the churches' income than in the United States.

With rising prices and economic uncertainty, however, more and more Catholics and Protestants are opting to save their money and declare to tax authorities they are no longer church members, even if they still consider themselves believers.

"I quit the church already in 2007," Manfred Gonschor, a Munich-based IT-consultant, said. "It was when I got a bonus payment and realized that I could have paid myself a nice holiday alone on the amount of church tax that I was paying on it."

Gonschor added he was also "really fed up with the institution and its failures."

Such defections have hit the Catholic Church especially hard ? it has lost about 181,000 tax-paying members in 2010 and 126,000 a year later, according to official figures. Protestants, who number about 24 million nationwide, lost 145,000 registered members in Germany in 2010, the most recent year from which figures are available.

But the figures include some people who still want to baptize their children, take communion on major religious holidays, marry in a religious ceremony and receive Christian burials.

The group We are Church, which claims to represent tens of thousands of grassroots Catholics, said many Germans stop paying the tax because they disagree with the church's policies or simply want to save money ? not because they have lost their faith.

"I haven't quit because I still think that I might want to get married in a church one day, even though I know that's absurd," said Anna Ainsley, a 31-old-year banker and a Protestant from Frankfurt. "But when I see my tax declaration, then I think every year that I should finally quit."

Those are the people that Germany's Catholic bishops had in mind when they decreed on Sept. 20 that stopping the payment of religious taxes was "a serious lapse" and those who did so would then be excluded from a range of church activities.

"This decree makes clear that one cannot partly leave the Church," the bishops said in a statement. "It is not possible to separate the spiritual community of the Church from the institutional Church."

Wavering Catholics will now be sent letters reminding them of the consequences of avoiding the church tax, including losing access to all sacraments.

"Maybe you haven't considered the consequences of your decision and would like to reverse this step," a draft of the letter states.

Protestants have taken a less stern position, saying non-taxpayers are still welcome to attend services and take communion. But becoming a godparent, getting married in a church or taking a job in church-affiliated institutions such as hospitals or kindergartens are off-limits to those who stop paying their taxes.

Switzerland and Austria also tax Catholic and Protestant church members. In Denmark, the State Lutheran church collects a tax from its members. Members of Sweden's Lutheran Church pay around 1 percent of their income, collected by the national tax authorities, just as in Finland.

In Italy, tax-payers have the choice of diverting a small part of their income taxes to religious institutions, including the Catholic Church and the country's Jewish community, but the contribution is voluntary.

In none of those countries have the churches taken such a firm stand against dropouts.

So far German courts have stood by the bishops' decision. This week the country's top administrative court threw out a lawsuit against the archdiocese of Freiburg by retired theologian Hartmut Zapp, who has spent years fighting the Catholic Church over the tax.

Zapp argued that a Catholic should be free to stop paying but remain a member of the spiritual community and that his religious beliefs could not possibly be tied to a tax payment.

The archdiocese responded in a statement that "those who lack solidarity bid farewell to the community of believers."

The tax issue presents moral and ethical dilemmas to millions of German believers, even dividing couples.

Sonja Trott, a 34-year-old teacher from Munich, said she quit the Catholic Church 15 years ago because she no longer believed in its teachings.

"Now I'd like to convince my husband that he also should quit, that would save us a lot of money," she said.

But her husband, Christoph, a sales executive, says he cannot imagine refusing to pay on moral grounds because it would seem like a betrayal of his faith. "I don't like paying it, but I do because I fear the step of quitting the church."

He would prefer to donate part of the money to charities "but well, in Germany the payment determines whether I'm allowed to consider myself a Catholic or not."

For other Germans, it's unethical to stop paying the tax but continue to use the church when it suits them.

Christine Solf, a Munich-based consultant, says she doesn't attend services regularly but appreciates the church's charitable work. For her, church membership is also a family tradition.

"I know people who quit for financial reasons but then still want their children to be baptized. That's not OK in my opinion," she said.

As I am wont to do on an occasional basis, I?m using my space in?RM?this week to do a kind of ?potpourri? column, opining and sharing thoughts on a few different topics:

***I have a strong sense that both the collegiate unit and University-wide Budget Planning and Review Teams are now starting to really get into the thick of their important task.? Notably more questions and data requests have been coming in over the past couple of weeks; I also am getting the impression of increased stress levels as I talk with various BPR Team members diving into some of the nitty gritty details that will inform their work.? This is expected and not surprising to me at all?and it is a testimony, I think, to the seriousness with which every budget team is approaching its charge.

Given my present job situation (which I will talk about a bit more at the end of this column), there have been some questions raised this past week about any impact on the continuation of the budget teams and review process here at MSU.? There is none.? Our Board of Regents has been clear that we must resolve not only a nearly $2 million operating deficit?but also free up reallocated monies to keep tuition low?fund new program development?pay for future salary and benefit increases?and cover myriad additional needs for the coming years.? We?ve chosen to make those recommendations to our BOR utilizing an employee-intensive, inclusive process with the BPR Teams.? And those recommendations are still due to the Board by mid-spring, so that work must go on, no matter what.

***As I write this on Thursday, I have just come out of a meeting where some decisions were made that?I?trust?many of you will take as very good news.? As always happens this time of year, we have been working with our third-party consultants to determine pricing for our employee health insurance program for the coming 2013 calendar year.? (You may recall that our health insurance rate renewal follows the?calendar?year, as opposed to the?fiscal?year.)? In looking at 1) the cost savings we?ve realized in our medical plan this past year?and we have to credit those MSU staffers who provide great employee wellness and acute care programs to those of us on campus; plus 2) the fact that we were able to budget a sufficient amount within the present FY13 University Budget to address the plan?s cost increases we will see heading into 2013?there will be no additional employee contribution (i.e., NO cost increase to employees) for health insurance coverage for 2013.? The plan design will remain the same.

Many thanks to our standing University Governance committee?the Insurance and Benefits Committee, and its chair, Maeve McCarthy?for their review and analysis in support of this decision.? In another year where overall salary increases were not awarded, I?m sure it is the hope of the IBC members?as well as all of us who deal with this issue administratively?that this will have at least some helpful economic impact for MSU employees.? All that all of you are doing to stay healthy?please keep doing it!

We?re committed to making tailgates a safe, wholesome, fun, and clean environment for our students, their families, and all Racer fans.? All state laws regarding underage drinking will be enforced.? And I think most of our participants understand the ?rules? of tailgating that are common to almost all campuses nationwide (e.g., no visible branding, no clear cups or containers, pick up ALL waste and trash by game time, etc.).? Build our Racer Tradition using both common sense and courteousness.

***I?ve received many kind comments and emails from the Campus Community regarding my candidacy at Missouri State.? Given my Presbyterian roots I suppose, I take a very Calvinistic view of such things and?no matter how it all turns out?I figure it?s predestined anyway.? But there is one point I would make about it.? This past Wednesday I had the chance to meet with the SGA Student Senate for awhile, and the subject (as you would expect) engendered discussion.? I shared with them the fact that looking at another position at this level is typically not a mark of dissatisfaction or unhappiness, nor does it reflect something in need of remediation or fixing.? Rather, for some individuals (and I include myself in this group) who view their profession or vocation as a calling, there can be a natural inclination or desire to expand one?s reach and scope of influence.? When the right opportunity arises to do so, I think there?s a personal obligation to think about it.? It?s rare for a major sport coach to be faulted when he or she aspires to a higher position and changes universities?but presidents can get a little closer scrutiny at times.??Whatever the future holds, please know that?like most every president I know who has ever been in this situation?I remain committed to positively and proactively fulfilling the full range of my duties here at Murray State for as long as I am honored to serve as its President.

The group found that in most cases, annual premiums were much lower if the woman was a married homeowner with a college degree, a professional job and continuous insurance coverage. In four of the examples, the premiums fell by at least 68 percent.

Premiums tended to be high if the woman was single, rented in a moderate-income area, had a high school degree, worked as a bank teller or clerical worker and had a gap in insurance coverage.

The analysis first obtained quotes for the ?standard? example ? a 35-year-old single bank teller with a high school degree and good credit record who rents a house in a moderate-income Zip code. The hypothetical woman had driven 15 years with no accidents or moving violations, and sought the minimum required liability coverage on a 2002 Honda Civic. Then, the researchers changed the criteria to see what the impact was on the quoted premium.

For instance, the ?standard? quote of $2,696 from Progressive, for coverage in Baltimore, fell to $2,212 when the woman?s status was changed from single to married. And when all the criteria were changed to more a ?favorable? status, the quote dropped to $718.

J. Robert Hunter, insurance director at the consumer federation, said a difference of nearly $2,000 based on non-driving factors is ?patently unfair? and ?actuarially unsound.?

Jeff Sibel, a spokesman for Progressive, said the insurer ?works to price each driver?s policy as accurately as possible, so that every driver pays the appropriate amount based on his or her risk of having an accident.? He added: ?To do this, we use many different rating factors, which sometimes include non-driving factors, that have been proven to be predictive of a person?s likelihood of being involved in a crash. Because different insurers use different information, which can cause rates to vary widely, we encourage consumers to shop around to find the combination of price and service that?s best for them.?

Alex Hageli, director of personal lines for the Property Casualty Insurers Association of America, disputed the federation?s position in an e-mail, saying that data have shown ?consumers? age, marital status, place of residence and occupation to be among the best predictors of future loss.? When such factors are ?blended together? with criteria like driving experience, previous claims and vehicle age, he said, ?these factors help to ensure that low-risk consumers can be better identified and pay less for insurance. In the final analysis, consumers benefit when insurance underwriting and rating decisions are based on a wide variety of fair and objective factors.?

Loretta Worters, spokeswoman for the Insurance Information Institute, an industry group,? said in an e-mail, ?What?s missing from the C.F.A.?s analysis is that every one of these factors that they attack is correlated, and highly correlated, with loss.?

Mr. Hunter of the consumer federation said his concern with using factors like occupation and education is that such factors are ?surrogates? for criteria that states aren?t allowed to use in setting premiums, like income. At the very least, insurers should give less weight to non-driving factors in setting premiums, he said.

Los Angeles had the lowest quotes, he said, because California limits the use of non-driving factors in setting insurance rates. It is up to state insurance commissioners and legislatures to take action, he said, because auto insurance is regulated at the state level.

?We?re not trying to say get rid of these entirely,? he said. ?We?re saying, you have to look at the combined effect and study these factors more carefully.?

Using non-driving factors drives up premiums, and forces many working families to drive without insurance, even though they risk paying fines or criminal charges for doing so. ?Many low- and moderate-income citizens can?t afford required insurance because insurers use unfair rating factors,? he said.
